On my 91 300D.. I'm trying to figure out what caused this rust to develop..

Some black tube fell out of the area as I attacked it with the wire wheel. I think I'm just going to pop-rivet and seal a piece of metal in place. Not enough room to do a nice just of welding.. Once my euro's arrive I'll get on that...

The car has a fender liner and oil cooler liner, right?

Yes to both. I removed the fender liner and oil cooler cover to explore the hole and clean it up a bit.

The inner front of the fender corner has a piece of foam attached to it.
If that piece collects water it will make the fender/fender well rust from inside out.
Somewhat common area of rust.

Very comon rust hole :) The others are: rear subframe front attachement points for rear subframe and engine crossmember. Inspect these carefully.

Take a look under the windscreen washer bottle too...
