I look forward to seeing your build. I have a W110, that is pretty much the same story. Motor was in sorry shape, and the car had been in our family since new. So, I wanted the modernize the car, and restore it to driveable condition. Since mine was the W110, I kept the four cylinder theme to it, and put a C230 motor and six speed transmission in it. It's fun and has the same balance as the original motor. And it's all mercerdes.
Do you have a design goal? Do you want tire-shredding power, or just enough power to be fun? Is handling important? For example, if you wanted good balance, good power, you could put a V6 from a ML series in it. Or even the 3.5l from the later cars. Almost 300hp, and the balance would be close to original. And it would fit pretty easily. I personally like the inline motors, and if I had your car, I would look at the twin-cam motors from the early E320. About 220hp, and roughly the same dimensions as the original engine. Pretty straightforward install. The most challening aspect would be the motor management.
